Compound interest is for what purpose?

When it comes to investing, time becomes your best friend! The more time you invest, the greater your returns will be — and the opposite is also true.

Don’t forget about compound interest, which is one of the key factors in investing.

Even Albert Einstein once said about it: “Those who understand it, earn it. Those who don’t, pay it,” calling it the eighth wonder of the world.

To better understand how compound interest works, let’s look at a simple example:

Year 1 of investing.

Let’s say you start with an initial deposit of $100. Each year, you earn 5% on it — that’s $5. By the end of the first year, you will have $105.

Year 2 of investing.

You continue to earn 5%, but now it’s 5% of $105, which equals $5.25. By the end of the second year, you’ll have $110.25.

Year 3 of investing.

Now 5% is calculated from $110.25, which gives you $5.51. By the end of the third year, you’ll have $115.76.

This example clearly shows how dividends are compounded annually. And there’s also the option of monthly compounding, which can grow your money even faster.

Now, here’s the important part!

Compound interest can also work against you. For example, debt interest compounds over time too. If you don’t make timely payments, the interest gets added to your debt, and then new interest is charged on the increased balance. Essentially, you end up paying interest on interest.

That’s why it’s crucial to have a good understanding of how compound interest works.

With this knowledge, you can manage your capital effectively and avoid major financial mistakes.
